FAQs on Nominal Interest Rate and Compounding
The Nominal Interest Rate (APR) is the starting rate, but the
Effective Annual
Rate (EAR) is the true annual return or cost. If the compounding
frequency is more
than once per year, the EAR will always be higher than the nominal rate. This tool
calculates the nominal rate needed to achieve a specific EAR.
Compounding Frequency determines how much the EAR differs from the
nominal rate. The
more frequently interest is compounded (e.g., daily vs. annually), the larger the
difference. This calculator uses the frequency ($m$) to correctly derive the
Nominal
Interest Rate from the EAR.
The Nominal Interest Rate (APR) is primarily used for stating consumer
loans, such
as credit cards and mortgages, as required by law. It provides the base rate
before
the effect of compounding, making the actual cost (EAR) often slightly higher.
